Steinberg Corporation and Dietrich Corporation are identical firms except that Dietrich is more levered. Both companies will remain in business for one more year. The companies' economists agree that the probability of the continuation of the current expansion is 90 percent for the next year and the probability of a recession is 10 percent. If the expansion continues, each firm will generate earnings before interest and taxes (EBIT) of $4.2 million. If a recession occurs, each firm will generate earnings before interest and taxes (EBIT) of $1.6 million. Steinberg's debt obligation requires the firm to pay $960,000 at the end of the year. Dietrich's debt obligation requires the firm to pay $1.7 million at the end of the year. Neither firm pays taxes. Assume a discount rate of 14 percent. Required:
a. What is the value today of Steinberg's debt and equity?
b. What is the value today of Dietrich's debt and equity?
c. Steinberg’s CEO recently stated that Steinberg’s value should be higher than Dietrich’s because the firm has less debt and therefore less bankruptcy risk. Do you agree or disagree with this statement?

T-comm makes a variety of products. it is organized in two divisions, north and south. the managers for each division are paid, in part, based on the financial performance of their divisions. the south division normally sells to outside customers but, on occasion, also sells to the north division. when it does, corporate policy states that the price must be cost plus 20 percent to ensure a "fair" return to the selling division. south received an order from north for 300 units. south's planned output for the year had been 1,200 units before north's order. south's capacity is 1,500 units per year. the costs for producing those 1,200 units follow
